Leveraged products are financial instruments that increase your market exposure relative to the cash you put in. They magnify gains and losses, either through borrowing against margin or by using a preset multiple built into the product.
In practice, leverage lets a 1 percent move in the market create a larger percentage change in your position value. That can be useful for short-term trading or hedging, but it also speeds up losses and can trigger forced exits if the market turns.
What counts as a leveraged product
There are two broad families. One uses margin to create exposure bigger than your deposit. The other builds a fixed multiple into the product’s design.
- Margin-based derivatives such as futures, options, contracts for difference and spread bets. You post collateral and control a notional position that can be many times larger.
- Packaged products with stated multiples, for example 2x or 3x leveraged exchange traded funds and notes, plus warrants and turbo certificates that hardwire leverage into payoffs.
These tools exist across asset classes, from equities and indices to commodities, rates, currencies and cryptocurrencies. Exact features, margin terms and protections vary by provider and jurisdiction.
How leverage works day to day
Leverage scales your return on equity. If you buy exposure of £10,000 with £2,000 on deposit, your effective leverage is 5 times. A 1 percent rise in the underlying, worth £100, adds about 5 percent to your equity before costs. A 1 percent fall takes about 5 percent away.
In margin products, you are not paying for the full asset up front. Your broker or clearing house sets initial margin to open the position and maintenance margin to keep it. If your equity drops below maintenance, you may face a margin call or an automatic reduction in size.
With packaged leveraged funds, the product aims to deliver a multiple of the underlying index return over a stated period, usually one day. Buy a 3x daily fund, and a 1 percent daily rise in the index targets roughly 3 percent for the fund that day, before fees and tracking effects.

Futures, options and CFDs: different paths to the same idea
Futures are standardised contracts traded on exchanges. You post margin as a performance bond, then your account is marked to market each day, crediting or debiting gains in cash. The leverage comes from the small margin relative to the contract’s notional size. If you hold overnight, there is no explicit loan, but your cash balance reflects daily P&L.
Options embed leverage in their convex payoff. A relatively small premium can control a large notional of the underlying through delta. For option buyers, the maximum loss is the premium paid, though the option’s value can decay quickly. Option sellers can face very large losses if the market moves far against them, which is why margin requirements for writing options are typically higher.
CFDs and spread bets mirror the price of the underlying and are opened on margin with overnight financing on long positions. They are flexible for taking both long and short exposure, yet losses can exceed your deposit if the market gaps through your stops, unless your account has negative balance protection. Terms differ by provider and region.
Daily reset and compounding in leveraged ETFs
Leveraged ETFs aim to deliver a fixed multiple of an index’s daily return. They do this by rebalancing each day using swaps, futures or other derivatives. The daily reset means performance over longer horizons will not be a simple multiple of the index’s cumulative move. It depends on the path.
Consider a 2x daily fund tracking an index that rises 10 percent one day then falls 9.09 percent the next, leaving the index back to even. Day one, the fund gains roughly 20 percent. Day two, it loses about 18.18 percent of the new, larger value. The fund ends below its start despite the index being flat. This gap, often called volatility drag, grows with choppiness, leverage and time.
These products can be effective for short holding periods when you want a targeted multiple, but they are rarely designed for long-term buy and hold without careful monitoring.
Costs, financing and other frictions
Leverage is never free. The main costs to watch are:
- Financing or funding. Margin products that involve borrowing typically charge interest on the financed portion. Some derivatives, like perpetual swaps in crypto, use funding rates that can flip between longs and shorts. In futures, the cost of carry is baked into prices rather than charged as a loan.
- Management fees and swap costs in leveraged funds. These reduce returns versus the target multiple over time.
- Bid offer spreads and market impact. Leveraged instruments can be more sensitive to liquidity conditions.
- Borrow fees for short positions, where applicable, which can change quickly in hard to borrow names.
Always check the contract specifications, margin schedule and fee table for the exact product you are using. Providers can differ on how they calculate and pass on costs.
Risk controls, margin calls and liquidation
Because leveraged exposure moves faster, risk controls need to be tighter. Many traders use predefined stop levels, size limits and scenario checks that reflect the true notional at risk, not just the cash posted.
For margin products, platforms monitor your equity against maintenance requirements. If losses erode your buffer, you may be asked to add funds or reduce risk. If you do nothing, the broker can close positions to push your account back above the threshold. In fast markets, liquidation can happen before you react.
Packaged leveraged funds limit your loss to the amount invested in shares of the fund, yet the value can fall quickly during volatile periods and may not track the advertised multiple over longer windows. In derivatives, losses can exceed your initial deposit. Some regions mandate negative balance protection for retail accounts, while others do not, and rules can change.
Where traders use leveraged products
Leverage is often used to trade short-term views with less capital tied up, to hedge a portfolio efficiently or to access short exposure when direct shorting is awkward.
Examples:
- A trader expects a brief rally in a stock index. Instead of buying cash equities, they buy a futures contract, putting up a fraction of the notional as margin. A 0.8 percent move delivers a meaningful return on equity if the view plays out.
- An investor with a £100,000 equity portfolio buys put options on the index to cap downside. The option’s embedded leverage gives large notional protection for a defined premium.
- Someone looking for a two-day tactical bounce in a sector uses a 2x daily ETF to express the view, planning to exit within the week to avoid compounding drift.
In each case, the benefit is capital efficiency and precision. The trade-off is tighter risk tolerance, more moving parts on costs and a greater need to understand the product’s behaviour under stress.
Common pitfalls to avoid
Confusing notional with cash at risk is a classic error. A small price move against you can be large relative to your equity when the position is leveraged. Treat position sizing and stops as a function of notional exposure, not the deposit.
Holding daily reset funds far longer than planned can also surprise. If the market chops around, the fund can lag its simple multiple even if your directional call is right. Read the fund’s prospectus and look at how it tracked during volatile periods.
Finally, mixing products without considering how their risks stack can leave you unintentionally overexposed. Two different leveraged positions on the same theme can amplify each other more than expected, especially if correlations spike during stress.
