Leverage means using borrowed money or low‑deposit derivatives to control more of an asset than your cash would normally allow. It increases potential returns if the price moves your way and increases losses when it does not.
In company finance, leverage also refers to funding a business with debt rather than equity. Both uses share the same core idea. You get bigger outcomes from a smaller base, with risk attached to the funding you’ve layered on top.
What leverage means for a trader
When people talk about leverage in trading, they usually mean borrowing or posting margin so a small amount of capital controls a larger position. A leverage ratio of 5:1 means £1,000 of your money backs a £5,000 position. Your profit and loss then move as if you owned £5,000 of the asset, not £1,000.
There are two common routes to leverage:
- Borrowing on margin to buy or short an asset, with the asset and your cash as collateral.
- Using derivatives such as a futures contract, options or contracts for difference, which embed leverage because you post a fraction of the position value as margin.
Your notional position size is often called your exposure. Leverage changes exposure relative to your equity, not the direction of the trade. You can be leveraged long or leveraged short.
Margin, funding and forced exits
Most leveraged trading relies on two cushions: initial margin to open the trade and maintenance margin to keep it open. If losses push your equity below the maintenance level, your provider may ask you to add funds or cut risk. If you do neither, positions can be closed automatically to stop your account going negative. Exact thresholds, processes and protections vary by provider and product.
Borrowed money is rarely free. Depending on the product, you may pay interest on cash borrowing, a daily financing charge on leveraged spread or CFD trades, or a periodic funding payment on perpetual crypto derivatives. With exchange-traded futures, the price often reflects the cost of carry rather than a separate overnight fee, but you still commit margin and face daily profit and loss through mark to market.
Because costs compound and market prices can gap, leverage can turn a small misjudgment or a quiet overnight move into a fast drawdown. Many traders size positions so that a normal adverse move risks only a small slice of account equity, then use stop orders to enforce that plan. Tooling, naming and order behaviour differ across platforms, so check how your provider implements margin, stops and liquidations.
Sizing leveraged positions and the P&L maths
Leverage multiplies outcomes but it does not change the asset’s behaviour. The arithmetic is simple:
- Position exposure equals price times quantity.
- Leverage ratio equals exposure divided by your equity tied to the trade.
- Percentage move in equity is roughly the asset’s percentage move times the leverage ratio, before fees and slippage.
Suppose you post £1,000 and take £5,000 of exposure. The leverage ratio is 5. A 2 percent move in the asset is about a 10 percent move on your equity, ignoring costs. Slippage, financing and spreads mean real results can be worse than this back‑of‑the‑envelope figure.
Risk control with leverage is mostly about planned position size. Many traders work backwards from a tolerable account loss on a given idea, then set the quantity so that a stop at a logical invalidation level would realise that loss. Leverage then becomes a by-product of the size you choose, not the starting point.
Leverage inside companies
In corporate finance, leverage means using debt to fund assets or projects. Interest payments are contractual, which can lift returns to shareholders when a business earns more than its borrowing costs. The flip side is fragility when cash flows fall short. Lenders may impose covenants and can demand changes if performance weakens.
Analysts track several measures. The gearing ratio compares debt with equity or with the overall capital structure, while interest coverage compares operating profit with interest expense. Higher leverage can raise earnings per share in good times and raise insolvency risk in downturns. Sector norms differ. Capital intensive and stable businesses can often carry more debt than cyclical or early stage firms.
You may also hear about operating leverage. That is not borrowing, but the effect of fixed costs on profits. When a company’s costs are mostly fixed in the short run, extra sales drop more quickly to the bottom line once those fixed costs are covered. In a slowdown, the same fixed base works against you.
Worked examples
Cash equity with margin: you have £2,000. Your provider lets you borrow against approved shares. You buy £4,000 of stock, posting £2,000 equity and borrowing the rest. If the share price rises 10 percent, your position is worth £4,400. After repaying £2,000 of borrowing, you have £2,400, a 20 percent gain before fees. If the price falls 10 percent, your equity drops to £1,600, a 20 percent loss. Interest on the loan and any platform fees tilt both results lower.
Futures example: you open one futures contract with a £10,000 notional value and post £1,000 as initial margin. A 1 percent move in the underlying is £100 on your account, which is 10 percent of your margin. Daily mark to market credits or debits your cash. If losses push your balance below maintenance margin, you need to add funds or the position may be closed by the exchange or your broker, depending on the setup.
Crypto perpetuals or CFDs work similarly, but the funding mechanism, fee schedule and liquidation rules are product specific. Some venues let you choose isolated margin per position while others use cross margin that shares equity across trades. The risk profile is very different, so read the product details rather than assuming all leverage behaves the same way.
Common confusions and real‑world limits
Leverage versus margin: margin is the collateral you post, leverage is the ratio of exposure to that collateral. You can have low leverage with margin if your position is small relative to your cash, and you can be highly leveraged without a cash loan when a derivative gives you large exposure for a small deposit.
Leverage versus exposure: exposure is the size of the position at market prices. Leverage describes how big that exposure is compared with your equity at risk.
Why not use the highest leverage available: because losses scale just as quickly as gains and market prices jump. A small gap against you can skip over your stop and trigger a margin call or forced close. Some markets and jurisdictions cap leverage on retail accounts to temper this risk. Providers also set their own house limits that move with volatility.
Used deliberately, leverage is a tool. It can free up capital, enable short selling and let you hedge efficiently. Used casually, it reduces your margin for error to almost nothing. Treat the ratio as an output of position sizing and risk limits, not a target to hit.
