The gearing ratio measures how much a company is financed by debt compared with owners’ capital. It is a shorthand for financial leverage that helps you judge balance sheet risk and how sensitive profits and dividends might be to swings in trading conditions.

There is no single universal formula. The most common versions compare debt to equity, or debt to total capital, and many analysts use net debt rather than gross borrowings. Always check how a company, lender or research note defines it before comparing numbers.

What counts as debt and equity in gearing?

Gearing focuses on interest-bearing obligations. That usually means bank loans, bonds and similar borrowings. Many readers also use net debt, which subtracts cash and liquid investments from total borrowings to reflect the part that actually needs servicing.

Typical inclusions and grey areas:

  • Interest-bearing borrowings: bank loans, revolving credit facilities, term loans and issued bonds.
  • Lease liabilities: accounting rules put most long-term leases on the balance sheet. Some analysts include them, others adjust for them.
  • Hybrids: convertibles, perpetual notes and preference shares can sit between debt and equity. Treatment varies by company and by covenant.
  • Cash and equivalents: deducted when using net debt. If cash exceeds borrowings, the company is in net cash and some gearing formulas will read as zero or negative.

On the other side sits equity, usually the book value of shareholders’ funds. For ratios that use total capital, equity is combined with debt to form the denominator.

Common formulas and how to calculate them

Here are the widely used versions, shown in words rather than symbols so you can map them to a balance sheet:

  • Debt to equity: Debt ÷ Equity. Often expressed as a percentage or as a multiple, for example 60% or 0.6x.
  • Net debt to equity: (Debt − Cash) ÷ Equity. Adjusts for cash that could repay borrowings.
  • Debt to capital: Debt ÷ (Debt + Equity). Shows the share of financing provided by creditors.
  • Net debt to capital: (Debt − Cash) ÷ [(Debt − Cash) + Equity]. Popular when cash balances are material.

Worked example. Suppose a company has £400m of borrowings, £100m of cash and £500m of equity:

  • Net debt = £400m − £100m = £300m.
  • Debt to equity = £400m ÷ £500m = 0.8x, or 80%.
  • Net debt to equity = £300m ÷ £500m = 0.6x, or 60%.
  • Debt to capital = £400m ÷ (£400m + £500m) = 44.4%.
  • Net debt to capital = £300m ÷ (£300m + £500m) = 37.5%.

All four tell a similar story, but each highlights something slightly different. Using net debt reduces the impact of surplus cash. Using capital in the denominator normalises for company size and can make comparisons easier across firms.

Why gearing matters to investors and lenders

Gearing amplifies outcomes. With more borrowed money, a small change in operating profit can move returns on equity a lot, for better or worse. If trading improves and interest costs are fixed, equity holders may see faster growth in earnings per share. If trading weakens, the same interest bill can squeeze profit sharply.

That is why boards, credit analysts and rating agencies watch gearing. It feeds into:

  • Financial resilience: highly geared firms have less room for error. Cash flow hiccups make it harder to meet interest and repayments.
  • Cost of capital: some debt can be cheaper than equity, but beyond a point lenders demand higher rates and tighter terms.
  • Dividends and buybacks: distributions may be limited by covenants or by management caution when leverage is high.
  • Acquisition capacity: bidders often set a post-deal gearing target that banks and bondholders will accept.

Sector context matters. Capital-intensive industries often run with higher gearing. Asset-light businesses can choose to keep leverage low because they do not need as much fixed investment to grow.

Where you will see a gearing ratio quoted

Companies often present a preferred gearing measure in their annual report, usually alongside net debt and maturity profiles. Banks and bond documents define it precisely for covenant tests, sometimes with adjustments that strip out certain leases or ring-fence subsidiaries.

Equity research reports and deal prospectuses also use gearing targets. When comparing across sources, line up the definitions. A net figure is not directly comparable with a gross figure, and a ratio to equity is not the same as a ratio to capital.

How to interpret high or low gearing, and common pitfalls

There is no magic threshold that suits every business. To make sense of a number, put it next to cash generation, stability of revenues and the interest schedule. A predictable utility can support more leverage than a cyclical manufacturer.

Watch for these traps:

  • Using total liabilities: some ratios fold in all liabilities, not just interest-bearing debt. That turns it into a broader solvency view. For that perspective, see the debt ratio.
  • Lease effects: bringing leases on balance sheet can lift measured gearing even if cash obligations have not changed. Many analysts compare both with and without leases.
  • Seasonal cash swings: quarter-end cash can be unusually high or low. Average or trailing figures may give a truer picture.
  • Hybrids and minorities: how you treat preference shares, convertibles and non-controlling interests can move the ratio. Read the footnotes.
  • Financial institutions: banks and insurers use specialist leverage and capital ratios. Traditional gearing is less meaningful for them.

If a company has more cash than debt, net-based gearing can be negative. That does not mean creditors fund the business. It simply means the firm holds surplus cash relative to borrowings and could reduce debt quickly if needed.

Related measures and how gearing fits in

Gearing is one piece of the puzzle. Lenders and credit analysts pair it with profit-based metrics that speak to affordability. A common one is interest cover and another is net debt to EBITDA, which compares debt with a cash flow proxy. These do not replace gearing, they complement it.

Do not confuse financial gearing with operating leverage. Operating leverage is about how fixed and variable costs shape profit sensitivity to sales, which is a different driver of risk and return. A business can have low balance sheet gearing but high operating leverage if costs are largely fixed.

Used carefully and consistently, the gearing ratio helps you compare balance sheets, set expectations for capital allocation and spot when a company’s risk profile is changing. The key is to match definitions and judge the number in the context of cash flow, covenants and the business model.
