The debt ratio shows how much of a company’s assets are financed by liabilities. It is usually calculated as total liabilities divided by total assets.

Analysts also call it the debt to assets ratio. Some use a narrower version that looks only at interest bearing borrowings. Because practices differ, always check which definition is being used before you compare numbers.

What does the debt ratio actually show?

At heart, the debt ratio is a leverage gauge. A higher figure means a larger share of the asset base has been funded by creditors. A lower figure points to more funding from shareholders and retained profits.

  • A ratio close to 0 suggests little reliance on outside funding.
  • A ratio around 0.5 implies half the assets are financed by liabilities.
  • A ratio above 1 means liabilities exceed assets, which signals negative equity and heightened solvency risk.

Why it matters: the more a business leans on debt, the more sensitive it can be to interest costs, refinancing windows and downturns in cash generation. Capital intensive industries tend to carry higher ratios than asset light software or services firms, so the “right” level is very context specific.

How to calculate the debt ratio from a balance sheet

The standard formula is simple:

Debt ratio = Total liabilities ÷ Total assets

Pull both figures from the same dated balance sheet. Total liabilities include both current liabilities due within a year and non current liabilities due later. Total assets include both current and non current assets. If you are using a consolidated group statement, stay consistent and compare group liabilities with group assets.

Some analysts prefer a stricter version that focuses on interest bearing borrowings only. In that case they use:

  • Interest bearing debt ÷ Total assets for a debt to assets measure restricted to borrowings, or
  • Net debt ÷ Total assets where net debt means interest bearing debt minus cash and cash equivalents.

Example: imagine a company reports total assets of 500 and total liabilities of 300. The debt ratio is 300 ÷ 500 = 0.60. You could also present it as 60%. If the firm instead had 220 of interest bearing loans and bonds within that 300, then the interest bearing debt to assets ratio would be 220 ÷ 500 = 0.44.

Where to find the inputs: look under the headings for current liabilities, non current liabilities and the borrowing notes. For the asset number, use total assets as presented. Leases that create right of use assets and lease liabilities are usually on the balance sheet under modern accounting rules, which can lift both the assets and liabilities used in this ratio.

Reading the number in context

The debt ratio is not a universal pass or fail. Interpreting it well depends on context:

  • Industry patterns. Utilities, transport and telecoms often run higher ratios because their assets are long lived and predictable. Technology or professional services usually run lower ratios.
  • Business model and cash generation. A firm with stable recurring revenue and strong cash flow may comfortably carry more debt than a cyclical manufacturer.
  • Trends over time. Rising leverage across several periods can be a warning if profits and cash do not keep pace. Falling leverage can reflect debt paydown, asset growth or both.
  • Accounting effects. Intangible assets like goodwill can inflate total assets without being easily saleable. Large intangibles can make a ratio look safer than the underlying liquidation value suggests. Conversely, conservative asset values may make leverage look higher than economic reality.
  • Seasonality and timing. Retailers might show higher short term liabilities just before peak seasons. Compare the same quarter each year or use rolling averages when patterns are seasonal.
  • Sector specifics. For banks and insurers, this ratio is less meaningful because funding is part of the product. Capital adequacy and liquidity metrics matter more there.

Debt ratio vs debt to equity and other leverage measures

The debt ratio is one of several common leverage metrics. They each answer a slightly different question.

Debt to equity can swing wildly when equity is small or negative, so the asset based debt ratio is sometimes more stable across firms. Net debt measures account for cash buffers, which improves comparability between businesses that keep different levels of liquidity.

Limitations and common pitfalls

No single ratio captures all of a company’s financial risk. Keep these limitations in mind:

  • Book values vs economic values. The ratio uses accounting numbers. Asset fair values can differ from carrying values, especially for older property, plant and equipment or for intangibles created by acquisitions.
  • Ignoring interest cost and maturity. Two firms can share the same debt ratio yet face very different risks if one has cheap long term fixed rate debt and the other relies on short term floating rate funding.
  • Off balance sheet exposures. While most leases now appear on the balance sheet, there can still be guarantees, legal contingencies or supplier financing structures that are not obvious in the headline numbers. Footnotes matter.
  • Consolidation quirks. Group statements combine subsidiaries. Non controlling interests, joint ventures and proportionate consolidation choices can tilt the ratio, so read the accounting policy note.
  • Working capital swings. A one off inventory build or tax payable can move the ratio temporarily. Pair the analysis with cash conversion metrics to filter noise.

Where you will encounter the debt ratio

You will see the debt ratio in equity research notes, credit analysis, loan covenants and screening tools. Management teams may reference it when describing their leverage policy, often alongside net debt, interest coverage and target ranges. In valuation work it helps judge financial risk, which feeds into discount rates and scenario plans. In trading, sudden changes in leverage after an acquisition, restructuring or impairment can be a catalyst for repricing as investors reassess solvency and dividend capacity.

Used well, the debt ratio is a quick, comparable snapshot of balance sheet leverage. It becomes more meaningful when paired with profitability, interest coverage, maturity profiles and cash generation, and when compared across peers that share similar business models.
